How to cut shapes in Adobe Photoshop?

I want to edit a picture in Adobe Photoshop and combined it with another picture and cut that photo in a shape in the custom shape tool. If i edit that picture in circular shape without cropping it should display in square/rectangle shape.

Select the circle which you want to edit with the Pen Tool, Select the Ellipse Tool from the Tools palette. Select The "Subtract From Shape Area" Option, it will allow to edit circle in rectangle and square shape.

Double click on circle you can make it a layer or duplicate it into a layer. after that you need to select photo layer in the layer palette and click on Ctrl key and click on the shape layer and select layer which you want to apply. Another way is go Edit > Define Custom Shape > Select your Custom Shape Tool from the Toolbar >Click and drag on your canvas to create your shape > create the shape you will see it creates a vector shape.

The rectangle is not actually appear on the image it is just a reference to help you place and resize the image, you can use cookie cutter tool in Photoshop Elements is a quick and easy way to cut a picture into a shape.
