Looking at the situation I am suggesting following steps which you can try to resolve.
    From the Steam game list.

You have to right click on Game and click on Delete local content.

Once you have done the game will move to not installed list.

Insert the Disk 1 to your DVD drive and Exit Steam.

You have to enter following thing in Run.

    c:\program files (x86)\steam\steam.exe -install E

now you should replace E: with DVD drive and Steam directory which you are having.

Click on Ok and Steam would start with the installation process from Disk 1 and ask for Disk 2 after wards.

As there are chances that Steam files might be corrupted. So you will need to corrupt the Steam files by using below mentioned steps.

Close Steam if it is already opened.

Now browse to the directory where you have installed Steam. Basically it could be C:\Program Files\Steam\.

You should delete everything apart from steam.exe and steamapps directory.
    Now restart the Steam.

Many times above mentioned issue could be happening because of some kind of issue associated with internet connection. hence I recommend that you should restart your computer as well as Steam.

After going through the problem of yours I am suggesting below mentioned steps which can help you out to resolve the issue.
    Close the Steam Client completely.
    Now browse to C:\Program Files\Steam.
Look for ClientRegistry.blob and you have to rename the same to ClientRegistryOld.blob.
Once done you should restart the steam and allow it to recreate the above mentioned file.
    Now test the issue.

Could be possible that background process running on your computer might be interfering with the installation process. So you should clean boot your computer also disable the antivirus or security program installed on your computer. since they can cause issue while installing game on your computer. after completing with the process you can enable them.
