So basically the problem is that you cant enter the password right? Once you connect the iPod to the computer then it shouldn't ask for the password the home screen gets unlocked. Anyways you try this method and let me know if it works or not.
1) Go to My computer.
2) then open the iPod's drive. Check if you can see all the hidden folders in it. in case if you cant see them then go to the Tools, Folder Options, View Tab, and check on show option.
3) open up a folder named as "iPod_Control".
4) Now open the folder which is called as 'Device'
5) Some renaming stuff has to be done for "_locked" folder, "_locked" folder should be changed to "_unlocked".
Having done this your password problem will be solved.
Now connect the iPod to iTunes and then restore. Hope this helps. :thumbup1:

There is other option. You have to use the sleep and home button for that. Just press those buttons and when the ipod is turned on you can see the Apple logo. Connect the device to your system and then run restore. This will update the software of your ipod and will overwrite all existing files. This will also remove any password or blockage. Upgrading the firmware after a time interval is much better for the device. It enhances its functionality.

There is a reset utility that comes from apple. Called as iPod Reset Utility it helps to restore or update firmare of iPod. You can try this on iPod Touch. This best recommended for a dead ipod or those which are locked. Download the same from below link and run the setup. It is also available for Windows. To run this you need admin rights. You cannot perform the restore or setup of this app on guest login.
